Fixed income markets have experienced renewed volatility in recent weeks, with yields moving higher. Several factors have contributed, including persistent inflationary pressures linked to elevated energy prices, stronger than expected US activity data, increased corporate bond supply from issuers such as hyperscalers, and investor demand for greater compensation for duration and credit risk.

European bonds have come under particular pressure. Higher energy costs have complicated the inflation outlook, while fiscal and political uncertainty, particularly in France, has added to risk premia. The spread between ten-year French government bonds and German Bunds has widened, with spillover effects on Italy and other peripheral markets. In our view, this move has been amplified by foreign investor outflows rather than reflecting a deterioration in France’s underlying economic fundamentals.

For investors, the main implication is the need for a more active and diversified approach to fixed income. Higher yields are creating attractive entry points. However, volatility is likely to remain elevated, while greater dispersion across issuers and sectors should increase the importance of security selection. We therefore favour a flexible, well-established approach that combines diversified exposure with a focus on higher quality securities.

Similar considerations apply to equities. If inflation remains persistent and bond yields stay higher for longer, investors are likely to scrutinise balance sheets more closely. This environment should favour greater selectivity and broader sector diversification.
